A mortgage expert would immediately recognize this situation as the negative amortization of an Adjustable Rate Mortgage. Negative amortization, or an increase in the loan balance, occurs when your monthly payment Is smaller than the interest owed. This situation never occurs with a fixed-rat- e mortgage because the payments cover the full interest owed for that month. If you have an ARM with a payment cap, however, the bank is limited as how much they can increase the monthly payments when the interest rate is adjusted upward. Even though the payment has a cap, you are still responsible for the additional interest Since the payment in this case does n't cover the interest increase, the leftover interest is added to the loan balance. The lender will sometimes allow a homeowner to make a large payment, which fully amortizes the loan, so the loan balance doesn't rise. Payment caps have obvious advantages, but negative amortization is one of the disadvantages, so it is important to know your mortgage, inside and out-a- nd to plan ahead!
