Perhaps the least understood investment principle I have encountered as a financial consultant is that of risk. All investors would do well to remember that there are elements of risk in every investment or savings mechanism imaginable. Let's identify and define some of the elements of investment risk. , KENNETH r r i I' -- s t N PEL I . . s Si 2 ffoir "fl S Buy one pair of eyeglasses and get another single vision pair FREE! TBn Principal Risk known risk") is often the most misunderstood element of investment risk by most people. For example, while CDs and U.S. Treasuries are insured against principal risk, they are not If these investments are not held to maturity, there is a high probability upon liquidation, that the investor will receive less than heshe initially invested. This is particularly true in a market where interest rates are rising. That is why FDIC membcrbanks include such language as "substantial penalty for early withdrawal" with every CD investment sold to the public. as "liquidity Purchasing Power Risk is the second most misunderstood form of investment risk. This risk occurs because of two factors, that if overlooked, can prove disastrous. These factors arc inflation and taxation. Thirty years ago it cost 4 $.03 to send a letter from here to there. Today, it costs $.32 to send that same letter--a- n increase of 967! Need I say more? We pay taxes on income, interest, dividends, capital gains, sales, property, excise, luxury, etc. Smart investors choose carefully those investments that 1). Have historically outpaced inflation , and 2). Are immune from the tax man. Here's why: 5.00 2.00 Equals: 3.00 Less: 4.00 Less: 2fi 1 Ingersoll, RFC Total Financial Planning, Inc. Ratings of AAA or A by Moody's and Standard and Poors (S&P) for bond issues indicate that the bonds are of high quality and have little ornocreditrisk. Yicldson high quality bonds are typically less than bonds that have low ratings with higher credit risk. Remember: low risk low yield; high risk high yield. Portfolio Risk occurs as a result of little or no portfolio diversification. Buying multiple stocks for instance, of the same sector or industry is not (sufficient) diversification. Should an industry like technology stocks get hit hard economically, chances are this portfolio will lose significant value and create substantial risk should an investor need to liquidate holdings. "Not keeping all of your eggs in one basket" is sound advice. FraudTheft Risk is loss of one's capital due to unlawful acts of misrepresentation and theft. Even though the manufacture of investment products and the market in which they are bought and sold are heavily regulated, the unwary investor can lose some or all invested assets to scam artists. Next Week: Look for Part 2: Investment Risk when we will discuss how to "tame" investment risk by effectively managing your portfolio! |
